The probability-weighted average annual loss for a cat bond tranche, expressed in basis points of principal. Key component of pricing.

How it works in practice

A cat bond covering earthquake risk in Chile has an expected loss of 1.8% per year. This means that across all possible scenarios weighted by their probability, the average annual loss to investors is 1.8 cents per dollar of principal. In most years the loss is zero, but in the rare years when a qualifying earthquake occurs, the loss could be substantial.
